A real estate investment stress test checks if the transaction remains manageable when the discounts are less favorable than expected. Leverage is not good or bad in itself

Leverage can enable a purchase using part of the capital, but it increases the dependence on cash flow and current income. The higher the return in relation to the income and the rent, the more a small error in assumptions affects the investor.

The correct test does not end with the question of whether the bank is ready to provide the loan. She examines whether the investor can serve her even in a weak period, without relying on a quick sale or an increase in value.

The ranges are a starting point for planning, not a forecast. They must be adapted to the type of property, its condition, the financing mix and the market in which it is located.

Three numbers that must be seen together

Monthly flow: The income after non-occupancy and expenses, less the financing payments.

Total return ratio: The total monthly repayments in relation to the disposable income of the household. The bank examines it according to its own rules and documents.

Reserve months: The number of months in which obligations can be paid even without income from the property. This is a simple design metric that translates an amount of money into response time.

A deal can show a positive net return and still generate a negative cash flow after funding. Therefore do not use one of the numbers alone.

How to calculate stress test

  1. Start with a base scenario with conservative income and expenses.
  2. Change one discount at a time to understand what has the most impact.
  3. Then combine two or three changes in an aggravating scenario.
  4. Check the flow, the return and the reserve after the change.
  5. Document what action can be taken if the scenario materializes.

What is considered a warning sign?

  • All the liquid capital is directed to the purchase and no reserve remains.
  • The transaction is only positive if there is no empty month.
  • The repayment is based on future income that the bank has not yet recognized.
  • A small interest rate increase creates a monthly gap that is difficult to finance.
  • A short and expensive credit is required to complete the equity.
  • The exit plan relies on a quick sale at a higher price.

A warning sign is not necessarily a reason to cancel a deal. It is a point that requires a change in price, financing, reserve or decision.
